I have this exact same problem word for word. I have to keep hanging onto my Delicious account, because Diigo's html isn't working.
As an example, this is what I put in:

I paste that into a text widget in wordpress, and when I save the html becomes this:

And all I see on my blog is the title My Diigo.
My blog is redbudd.wordpress.com if you need to see the result.

I didn't enter any tags when I did it, because the preview showed bookmarks anyway. I tried with my tag 'wordpress' and I get the same problem. This is the code I am given by Diigo:

And this is the code that Wordpress turns it into when I save it in the text widget window:

What you describe as an alternative is what I have been doing.
I'm not sure why the method I write my posts is relevant, as I am adding these links as a widget and not part of any particular post.

Here I've specified the 'wordpress' tag, and trimmed the feed down to 5 links

And here is what happens after I press the save button.

And if you go here you can see on the right hand side there's a link to my Delicious account, and underneath that are the links bookmarked on my Delicious, and underneath that is a link to my Diigo account with no links below it.

Well I'm glad that you've got it figured out at least, that's half the battle. Please keep me updated on how this progresses. Thanks for your help!
